The first one is a normal setup. Download, extract and run setup to install on your computer.
The second one is a Virtual PC image. You don't actually install it but run inside Virtual PC (recomanded to avoid damaging your current Windows installation).

Im trying out 2005 Express editions and installed the .NET fx, WCF and WPF extensions. Because I couldnt get to use the design editor for XAML, I thought of installing Orcas 07.
Would it be easier to start coding based on the .NET fx using Orcas ? Or is Express + extensions a better choice ?

I happen to have January CTP of Orcas installed and I see no traces of WCF or WPF extensions so until the next CTP or whenever these extension will show up in Orcas it seems that you'll have to stick with Express.
Oh...well I thought Orcas was meant for developing for the .NET 3.0 fx - os how come XAML editing is missing ? And why would it need WCF and WPF as extensions ? Wouldnt Orcas support them natively ?

. I had started the download but when I read this thread I cancelled it. MS is going to be paying for a lot of bits to get downloaded that just get thrown in the bit-bucket, once people find out this isn't really going to help them with WPF / WCF development. Which sounds like what you are saying.
I was hoping to get something that went beyond the Cider bugs, but I guess it wasn't meant to be

Which is what I dont understand. You can start working on the .NET 3 fx but with writing XAML directly with no support for design - I understand that a design created in Expression can be imported to Oracas (or atleast the future build), maybe thats the reason for not integrating the design now ?
But then whats the 1.2GB Windows Software Development Kit for Windows Vista and .NET Framework 3.0 Runtime Components all abt ?

Just to be clear, there is plenty you can do with WPF development today with the existing tools. Here is what looks like a good summary of the tools you'll need:

The problem is that there are some irritating bugs in the current "Cider" (the beta WPF GUI designer add-on you use with VS 2005). It does let you do some things though. When Orcas finally comes out (later this year?) it will replace both VS 2005 and the buggy beta "Cider" WPF GUI builder addin/extension for VS 2005 you currently have to use. The Expression Blend program is a separate GUI builder. That is also useful to download. But it's not as integrated with Visual Studio as "Cider".
You do need at least part of the 1.2GB SDK you mentioned. I did the web-based install of the whole 1.2GB thing rather than downloading the image file.

Regarding the IMG file, try renaming it to a .ISO file, and see if Nero recognizes it, or mount the IMG file in a CD-ROM emulator such as DAEMON Tools or Microsoft Virtual CD-ROM Control Panel.
